Abstract

BARAC investigates the feasibility of using blockchain technology for automating regulation and compliance producing a proof-of-concept platform and facilitating knowledge transfer by means of a bottom-up cross-disciplinary approach developed together with industry and regulators.

Blockchain Distributed Ledger Technologies (DLT) are of great interest to the financial industry because they have the potential to improve efficiency, augment security, eliminate duplications, simplify compliance and increase settlement speed, transparency and verifiability while preserving privacy and anonymity. These technologies are also of great interest to regulators because they provide very powerful auditing tools which can be used for automatic compliance reporting and algorithmic regulation. These technologies introduce several disruptive innovations in this area giving access to auditable data which are hard to tamper with and include both real time and the entire history; providing new instruments to monitor and quantify reputation of users; generating transparent, yet securely encrypted, environments where rules can be implemented enforced and adapted.

In this project we investigate technical, legal and managerial aspects related to use of DLT in the services industry including the significance of new business models and their effects on industry structure. BARAC aims to: i) demonstrate that blockchain technologies can be used to acquire and record financial activity data and to securely retrieve them for regulation and compliance purposes; ii) implement a case-study proof-of-concept platform for automatic compliance and algorithmic regulation from blockchain data; iii) transfer knowledge to industry and regulators and disseminate results to academic community and the wider public.

This will be achieved by adapting existing DLT systems, such as hyperledger (open source DLT project from Linux Foundation) and Corda (DLT project from R3-CEV for financial applications), to provide access to regulatory and compliance data for regulators and by designing smart contracts that automatically verify and execute regulations using smart contracts. We intend to set up a proof-of-concept platform where the feasibility of using DLT technology for compliance and regulation of financial services can be tested in practice addressing industry-relevant case studies. This platform will be built with a bottom up approach working together with our industry and regulator partners and constructed around their requirements and perspectives.

BARAC addresses several challenges that span across many disciplines; therefore a cross-disciplinary effort is essential and indeed this project has gathered together PI and co-Co-Is from five different Departments including Computer Science, Mathematics, Law, Economics, Management and Finance from four different institutions. Together with academia, the proponents' consortium includes regulators, financial industry and the technology sector.

This project has the potential to radically change the way in which regulation and compliance are performed essentially reverting the present approach. Firms will no longer have the duty to report to regulators but instead regulators will access auditable data directly from the DLT. This will radically reduce the burden on firms increasing efficiency, transparency and eliminating the risk of unintentional breaching of compliance and regulation rules. The impact will not only be felt on the financial services sector but will also ripple across the entire services sector from healthcare to the food industry and education. Indeed all industries and services are regulated and need to comply by reporting information to the relative authorities and government bodies. It will also have impact upon business models and managerial practices.

Planned Impact

BARAC has the potential to radically change compliance and regulation thereby improving efficiency, reliability and transparency whilst redefining the UK services industry landscape.
Compliance and regulation in the financial sector are currently costly and inefficient. The banking industry is facing an extremely complex challenge: each bank maintains its own ledger system, with duplication of efforts and lack of transparency. Blockchain, Distributed Ledger Technology (DLT) and smart contracts can solve this challenge providing huge economic benefits to the industry but also generating a transparent and secure platform where regulators can access auditable data which are verified by the community and hard to tamper. By using smart contracts, regulation can be automatized over the DLT, increasing trust in the system and removing strain from both regulators and industry.
The UK is leading the world in the financial industry, services industry and Fintech, leading innovation both in terms of industry activity and regulatory practice. A cross-disciplinary study involving academia, industry and regulators to identify the best way forward in terms of technologies, protocols, standards and laws can have a huge impact on an economic sector that contributes £129bn/year to the UK economy.
BARAC focuses on the financial services sector. However, the entire services sector, beyond finance, will benefit from the outcomes of this project.

The expected impact is to achieve crucial advances in the understanding of how DLT can be used to make regulation more efficient in order to contribute to the prosperity of the UK fostering innovation in finance and services industry.

The impact of this project will be maximized in the following way:
1. Involving our industry partners, regulators and practitioners from the beginning adopting a bottom up approach developing research and technology around real practical needs;
2. Providing open source software;
3. Setting up a proof of concept platform for experimenting ideas and applications accessible to the entire community with online feedback from users;
4. Organizing technology transfer activities to reach out industry and regulators;
5. Fostering a new generation of students knowledgeable of these technologies capable to contribute to industry or regulators and eager to develop their own businesses around blockchain DLTs;
6. Publishing high ranked scientific publications, white papers, policy recommendations and reports to help advancement of research and to provide guidance to industry and regulators;
7. Organizing meetings, conferences and workshops to debate the state of the art and identify forward directions speeding up research and adoption in this area;
8. Coordinating research on blockchain DLTs across disciplines integrating developments in computer science, security, programming and cryptography with advancements in law, business and management;
9. Supporting industry and regulators to set up standards and common protocols for blockchain DLTs.
 
Description There are several significant results:
1. the elaboration of a Blockchain ontology and the elaboration of guidelines for the use of Blockchain in the domain of Government and Regulation.
2. production of sizeable research work on the topics of privacy, law, business, economics and modeling that is starting to materialize in publications.
3. networking with various academic, government and regulatory institutions with the production of documents for guidance to government and institutions.
4. The development of a framework for smart contracts specifically for financial agreements
Exploitation Route Our findings are the world first in this domain. They will act as seeds for entirely new research domains in the area of Blockchain, regulation and digital government.

Description The BARAC findings and activities have been used in several domains creating an impact on policymaking, government, private sector, regulators and of course the academia. (1) Policy makers, to draft reports and policy suggestions to parliament and commissions. In particular we have contributed to: Lord Holmes report to House of Lords; Parliamentary briefing paper on DLT and blockchain. With the All-Party Parliamentary Group on Blockchain, BARAC researchers provided evidence in three separate sessions, including two for which transcripts are publicly available, and also participated actively in many other sessions as well. (2) Government regulators: With Financial Conduct Authority, to design new regulation methodologies, particularly the MAISON project case-study has involved FCA, Santander, Barclays, RBS, Bluebank, State Street, and Bank of England to investigate the use of blockchain technologies to open up the House Mortgage Market. With HM Treasury and HM Revenue and Customs, and also more recently the Bank of England, with which we engaged directly in roundtables and provided detailed advice in the form of consultation responses. (3) Private sector: With Lykke we are co-implementing methodologies for automatic regulation and compliance. With Gradbase we have co-experimented, for the first time in UK, the validation of university degrees by means of Blockchain. We also have established formal advisory relationships with the Brussels-based International Association for Trusted Blockchain Applications (INATBA) and the Blockchain for Europe Foundation (BC4EU). Further BARAC project has become centre of attention and networking point on the topic of blockchain technologies for regulation both at national and international levels. We have been invited to advise institutions in: (1) The European Commission; (2) The Italian government; (3) The Chinese government; (4) The United Arab Emirates government; (5) The insurance sector; (6) The construction sector; and (7) Law firms. Several monetary authorities have asked to join the BARAC project or its derivative efforts and currently participate actively to our meeting and intend to collaborate to produce white papers and reports. They include: (1) the Singapore Monetary Authority; (2) the Monetary Authority of Bermuda; (3) the Cyprus Monetary Authority; (4) the Center for Latin American Monetary Studies (CEMLA), through which we have established direct relationships with central banks of countries including Brazil, Chile, Columbia, Jamaica, Ecuador, Turks and Caicos, and more; and (5) the Bank of England, which has given us support in a recent UKRI bid to further elaborate and extend our BARAC work on digital currencies.

Collaborator Contribution We are working with Barry West from the FCA's FinTech & RegTech Strategy team on project Maison and its successor project. The Bank of England is also connected to this project. Maison and its successor test regulatory technology from an operational perspective. At present the FCA issues Handbook. It is up to regulated entities to interpret it and arrange for compliance. It is then for the regulator to determine if entities have complied and for the courts to settle any disputes. When regulations are issued in code this patter may change. It would be possible for the FCA to issue and update regulations in code. The FCA's team is currently experimenting with technology that could be used to automate certain reporting obligations. My role is to inform this process from the perspective of big picture regulatory policy. We need identify how the technology would affect the role of the regulator? At which points in the technological processes do questions of policy choice arise? What role will the regulator play? Will the regulator assume responsibility for regulations issued in code? Will the regulator authorise certain fintech providers to supply 'authenticated' regulatory technology to regulated entities? We have had three meetings, at LSE (July 2017), at the FCA (October 2017) and at the Bank of England (November 2017). Economic competitiveness of the UK and effectiveness of public services: It is the UK's ambition to act as a world leader in technology and also to remain a competitive destination for financial services and their regulation. The FCA business plan refers to regulatory technology as one way in which they aim to increase regulatory efficiency. It is also important that the regulator understands the effectiveness and the limits of the technology enabling them to support business while at the same time acting in the public interest.

This workshop was a collaboration with GCHQ, the Digital Catapult and the Engineering and Physical Sciences Research Council ( EPSRC). In recognition of the potential and possibilities of DLT as a technology for both Government and the UK as a whole, it aimed to support appropriate use cases and promote research into scalable DLT. This is set against the backdrop that DLT has sometimes been mooted as a solution to technical problems, where it isn't appropriate and there is a need to separate the reality from the hype in order to better understand what the technology can really do. It also served to bring together stakeholders (research and end users) from multiple communities, to help connect people and build closer links and collaborations to strengthen the community.

There is a recognised need to explore appropriate applications beyond crypto currencies and a key feature of the day was to highlight a number of use cases across various research areas and applications. A mixture of talks and discussion were split across four sessions to include:

An overview - current situation, a national perspective
Research areas and applications - archives of digital public records, foundations of distributed ledgers, human centred design, DLT in central banks
Challenges and future opportunities - legal/standards framework and general data protection regulations implications, UK Government perspective, vision and framework for the future
Vision and Future Strategy

The day finished with a Panel Discussion which aimed to explore issues around the vision and future strategy for DLT.

Results and Impact We organized two BARAC meetings: the first at the end of May and the second at the beginning of December 2017. At both workshops we had a large participation (50-100) of Regulators (FCA, BoE, Monetary Authority of Singapore, Monetary Authority of Cyprus, Monetary Authority of Bermuda), academia (UCL, King's College, LSE, University of Henley, Queen Mary College), Industry (R3, Lykke, ATS, Santander, Barclays, StateStreet, Bluebank, Aestheticintegration, Dallavedova-Law-Firm, Bakermckenzie, EY, Resilience-partners, Axiomhq) and Government (Department of work and pension).
