Going Global? Firms, Trade and Productivity After Brexit

Abstract

Brexit is the biggest change to the UK's external relations for at least a generation. Leaving the EU will lead to the introduction of new barriers to trade between the UK and the EU, while also creating opportunities for the UK to develop its own independent trade policy. This project studies the impact of Brexit on the UK's trade and economic performance. The analysis will consider how the UK economy is changing in response to Brexit and will provide estimates of the effect of Brexit on productivity, trade, output, wages and living standards.

A key contribution of the research will be the creation of a new dataset matching trade and production data at the firm level. Using this dataset, the project will analyse which firms, workers, regions and industries are most exposed to Brexit, how Brexit affects firms' participation in the global economy, whether COVID-19 alters how firms respond to Brexit and how changes in trade impact firm performance and productivity. The project will also develop a trade model of the UK economy to quantify the aggregate economic consequences of Brexit and evaluate alternative post-Brexit trade policies.

The project's findings will help policy makers and the general public understand the economic consequences of Brexit and will inform debate on UK trade and economic policy after Brexit. For example, the project will shed light on the costs and benefits of alternative trade agreements with the EU and other partners; what types of trade barriers are most important for UK firms, and; how the effects of Brexit differ across workers, firms, regions and industries.

Description The goal of this project was to study the impact of Brexit on UK firms. In pursuit of this goal, the team: (i) developed a firm-level dataset covering goods trade with EU and non-EU countries by quarter from 2012-22 together with matched information on firm characteristics such as employment, output, input expenditure, and industry; (ii) developed empirical strategies to disentangle the effect of Brexit and the Trade and Cooperation Agreement (TCA) on firm-level trade from other shocks such as the Covid-19 pandemic and Russia's invasion of Ukraine, and; (iii) estimated how Brexit and the TCA have affected firms' trade with both EU and non-EU countries.

The project found that the uncertainty about future trade policy generated by the Brexit referendum did not have a detectable effect on UK trade patterns. By contrast, there was an immediate and sustained decline in trade with the EU after the TCA came into force at the start of 2021. Importantly, smaller firms were harder hit than larger firms, which were better able to adapt to the new trade barriers introduced by the TCA. Many small firms stopped trading with the EU entirely. The analysis also showed that importers partially compensated for reduced imports from the EU by increasing their imports from non-EU countries. Overall, the project concluded that the TCA reduced worldwide UK goods exports by 6.4% and worldwide goods imports by 3.1%.

The project provided the first evidence on the impact of the TCA using UK firm-level data, which allowed it to provide a richer account of how the economy has adjusted to the new trade relationship than is possible using more aggregate data. The identification strategies developed to uncover the impacts of the TCA on UK trade should prove useful in future work on firm-level trade in the UK and abroad.
Exploitation Route The research undertaken by this project will benefit two main user groups in future. First, the substantive findings will improve the knowledge base of policy makers and policy analysts studying Brexit and UK trade policy and will help inform future policies to enhance UK trade. Second, academic researchers are likely to build on the empirical strategies developed in this project in future work on the TCA and to use the project's findings as motivation for further research on firm performance and adaptation to non-tariff trade shocks.

Description The project's analysis of the trade effects of Brexit has been widely covered by UK media and has played an important role in shaping public and policy makers understanding of the emerging consequences of Brexit for UK trade. In April 2022 we published the first findings of our analysis of UK goods trade under the TCA (UK Trade in the Wake of Brexit, CEP Discussion Paper 1847). The paper was covered by media including the BBC, Sky News, Times, Daily Telegraph, Guardian, Independent and Daily Mirror, as well as being featured on the front page of the print edition of the Financial Times. It also attracted substantial interest from UK policy makers and we have presented our findings to staff from HMT, HMRC, ONS, BEIS and DIT. In December 2024 we published a working paper summarising our findings on firm-level trade under the TCA (Deep Integration and Trade: UK Firms in the Wake of Brexit, CEP Discussion Paper 2066). The paper was widely covered by media including the Financial Times, Times, Guardian and the Independent. It also led to requests to present the project's findings to staff at HMT and DBT and was cited by Gareth Thomas MP (Parliamentary Under Secretary of State in DBT) in response to a parliamentary question on the impact of Brexit.
