The Economics of Brexit: Building a Bridge from Data to Policy Analysis

Abstract

On 23 June 2016, the UK electorate voted to leave the EU. Brexit is likely to lead to wide ranging changes in UK economic policy, particularly in the areas of trade and migration. Prior to the referendum most economists thought Brexit would cause a reduction in UK living standards, but there was considerable disagreement over how large the Brexit effect would be, how different consumers and sectors would be affected and what policies the UK should adopt to obtain the best Brexit possible. This project will use changes in economic outcomes since the referendum to learn more about how Brexit is likely to affect the UK economy and to evaluate the costs and benefits of the policy choices facing the UK during Brexit negotiations.

The key idea behind the research is that decisions made today are, in part, based on expectations about the future. For example, the price at which shares in a company are bought and sold depends upon expectations about the company's future performance. This means that even before the UK leaves the EU, economic decisions will be affected by the expectations of future changes to the UK economy caused by Brexit. Companies that stand to benefit from Brexit will see their share prices increase, while firms that expect to face increased trade barriers following Brexit may reduce investment leading to lower exports. By analysing the impact of the referendum vote on stock market prices and trade flows this project will shed light on both the short-run economic effects of Brexit and how businesses and market participants expect Brexit to affect the UK economy in the longer term. These findings will lead to a better understanding of the economic impact of Brexit than was possible in work undertaken before the referendum.

The results from this project will also help citizens and policy makers determine the best choices for the UK to make as it leaves the EU. For example, identifying which firms and sectors are expected to be the winners and losers from Brexit is important both for the formulation of industrial policy and for designing an implementation plan to help the economy smoothly adjust to Brexit. Similarly, knowledge about what type of trade barriers matter most to UK firms and which UK firms are most at risk from increased trade barriers will play a vital role in shaping the UK's priorities in trade negotiations with the EU and non-EU countries. By addressing these questions the project will highlight the importance of economic analysis for evidence based policy making.

Planned Impact

Our impact strategy is designed to meet the immediate short-run demand for evidence and policy advice related to Brexit and to be sufficiently flexible to respond to changes in the policy environment over the next eighteen months.

We have identified three user groups outside academia that will benefit from our work: government, the business community and the broader UK public.

First, our research will be directly relevant to any UK government department involved in the design and evaluation of trade policy, such as the Department for International Trade, the Department for Exiting the European Union, the Department for Business, Energy & Industrial Strategy and HM Treasury, as well as to international organisations that routinely monitor and assess trade policy such as the OECD, WTO and IMF. These policy makers will benefit from the new evidence on the consequences of Brexit resulting from our research.

Second, our findings will benefit businesses by helping them understand the likely effects of Brexit and how they can adapt to the changing economic environment. Our dissemination activities will target industry associations such as the British Chamber of Commerce and the Confederation of British Industry.

Third, our work will enable the broader UK public to better understand what Brexit means and what policies they should support to ensure Brexit is successfully implemented. We will ensure our work reaches the public through media appearances and public talks.

We will disseminate our findings to these user groups through a variety of outputs and events:
- non-technical policy briefings disseminated via the CEP's Brexit Analysis Series;
- publications targeted at non-academic audiences in outlets such as the CEP's Centre Piece magazine, the LSE's British Politics and Policy blog and the CEPR's VoxEU blog;
- media communication via the press offices at LSE, Nottingham and Warwick reacting to topical developments such as the state of the UK-EU exit negotiations;
- a series of training workshops targeted at government departments and industry where we teach participants the state-of-the-art techniques of trade modelling and data analysis, provide an overview of Brexit-related research on trade and flexibly respond to participants' specific interests;
- presentations of our findings to policy makers as well as at a public event at the University of Warwick in cooperation with the local car industry;
- a project conference at LSE towards the end of the grant.

We will also engage with user groups through participating in events organised under the UK in a Changing Europe initiative.

Description The full economic consequences of Brexit will not be realised for many years. But we can start to assess how the Brexit vote has impacted the British economy. Our research studies how voting to leave the EU has affected the UK economy before Brexit occurs. In particular, we study the effect of the Brexit vote on: (i) consumer price inflation; (ii) stock prices, and; (iii) outward investment by UK firms.

1. Consumer prices. A less valuable pound increases the cost of imports into the UK and makes UK exports to other countries cheaper. After separating the effect of higher import costs from other factors that affect prices, we estimate the Brexit vote increased inflation by 2.9 percentage points in the two years following the referendum. Since the referendum did not affect nominal wage growth, this rise in inflation led to a reduction in real wages. Our estimates imply that the vote to leave the EU has cost the average UK household £870 per year by increasing the cost of living.

2. Stock prices. To learn about how investors expect Brexit to affect the UK economy, we study stock price movements in the immediate aftermath of the Brexit referendum. We find that price changes were driven by fears of a slowdown in economic growth and by the depreciation of sterling. We do not find evidence that firms' exposure to tariff changes affected their market value immediately following the referendum. However, there is some evidence that market movements following Theresa May's 2016 Conservative Party conference and 2017 Lancaster House speeches, which outlined her vision for Brexit, were more closely linked to potential future changes in trade barriers.

3. Outward investment. We use data on the announcement of new foreign investment projects to analyse whether the Brexit vote has affected outward investment by UK firms. We find that the Leave vote has led to a 17% increase in the number of new investments made by UK firms in EU countries over the period between the referendum and the end of the first quarter of 2019 and this effect is entirely driven by the services sector. We find no effect on foreign investment by UK manufacturing firms. We also find that the referendum has reduced new EU investments in the UK by 9%.
Exploitation Route Our work provides: (a) insight into the source of recent changes in the UK economy, and (b); a methodological framework for analysing the economic consequences of Brexit. These contributions will be useful both for policy makers seeking to understand the likely long-term consequences of Brexit and for researchers wishing to study Brexit or other changes in trade policy.

Description Our work on how the Brexit vote has affected consumer prices and outward investment by UK firms has been widely covered in the domestic and international media and has influenced public understanding of the emerging economic consequences of Brexit. Our research has also developed a knowledge base that we have drawn upon when contributing to public reports produced by the UK in a Changing Europe initiative. In November 2017 we released a report detailing the impact of the Brexit vote on inflation and real wages in the UK (The Brexit Vote, Inflation and UK Living Standards, CEP Brexit Analysis No. 11). The report was covered by media including the Times, the Independent, the Financial Times, the Sun, the Daily Mirror, Sky News and Bloomberg. Our finding that the Brexit vote has caused a decline in real wages in the UK has played an important role in shaping the public debate over the short-run economic consequences of the Brexit referendum. For example, our work was cited during the 2017 post-budget debate in the House of Commons and by Tony Blair's Institute for Global Change in their briefing 'Brexit - What we Know Now'. Through such channels our research has raised public awareness of the economic consequences of the referendum and provided a knowledge base for policy makers charged with implementing Brexit. In February 2019 we released a report detailing the impact of the Brexit vote on outward investment (Voting with their Money: Brexit and Outward Investment by UK Firms, CEP Brexit Analysis No. 13). The report was covered by media including Sky News, Reuters, CNBC and the Daily Express and our findings have started to influence policy makers' understanding of how Brexit is affecting business investment in the UK.
