The Microeconomic Consequences of Brexit

Abstract

The proposed research intends to examine the effects of both Brexit and future possible trade agreements on a number of economic outcomes for the UK. There will be a strong focus on the effects at a local level on both individuals and firms. As a result we intend to draw a clear picture showing how the Brexit vote has actually affected different parts of the country, and what might happen to individual firms and workers in different regions as a result of our future engagement with the European Union and rest of the world.

To date most analysis has focused on the broad effects of Brexit on the UK economy as a whole, but little attention has been given to the regional and local effects of various trade deal scenarios. As areas in the UK differ in terms of which type of industry dominate the local economy, it is likely that different trade deals will have differing effects on different regions. For example, finance is a leading sector in London while manufacturing is relatively small: conversely in the North East of England, the manufacturing sector dominates, while finance contributes little to the local economy. Given the regional disparity that exists in terms of employment and wages in the UK currently, it is vital to understand how trade agreements may alleviate or exacerbate the existing division.

In particular this research intends to assess the longer term impact of various trade agreements on the living standards of individuals in different regions. This will be assessed through examining the likely impact on wages, the wage distribution, and prices for goods and services in local areas. Related to this is an investigation of the likely impact on firms, such as their productivity levels and an assessment as to whether factors such as firm size are important in determining local effects. It will also assess the shorter term impacts resulting from changes occurring immediately after the Brexit vote. For example, directly after the Brexit vote there was a depreciation of the pound and stock market valuations of certain companies changed. We will examine the impact of these two effects on regional outcomes such as wages, employment, and the prices of local goods and services.

Ultimately, the main objective of the proposed research is to identify policies that would provide the greatest economic benefits to the UK in its engagement with the European Union and the rest of the world. We expect the findings of the project to provide robust evidence as to which trade policies can best take into account the needs of different regions and different sectors of the UK economy.

Planned Impact

As members of the Centre for Economic Performance (CEP) at LSE, we have participated in an active programme of dissemination of Brexit-related issues to policymakers, media, firms and the general public. The grant would enable us to create and develop the resources and networks to further this research and dissemination agenda. An economist journalist who has also had extensive policymaking experience in the Bank of England and the Treasury will help in dissemination and in the creation of Economist style reports highlighting policy alternatives and presenting evidence of their relative efficacy. These will be complemented by a user friendly data toolbox we will mount on a specially created website enabling practitioners to upload readily available data series to generate indicators for the regional impact of Brexit on real wages.

We would build on the LSE's existing networks and the established record of the CEP to ensure broad policy impact of the proposed project. We are already in touch with policymakers and stakeholders in the UK. As explained in the Pathways to Impact, we will solicit their views to ensure that the proposed research and analyses reflect policy priorities. This will be accomplished through regular meetings with those in government and business, and through on-site visits to different parts of the country.

The findings of the research will be disseminated through mass media and social media, as happened in the run-up to the referendum.

The proposed research would have broad impact, in policy-making and in public discussion. Three types of policymakers will directly benefit from the research:
policymakers in the UK, who formulate and implement economic policies such as MPs, HMT, BoE, DIT and City Councils;
policymakers in the EU, such as MEPs, DG-Competition, ECB and DG-Trade, who formulate and implement broad sets of policies related to EU's relations with Britain and the rest of the world;
and policymakers in international institutions (e.g. WTO, OECD, IMF) and in countries outside the EU who have strong economic ties with Europe (e.g. Commerce Ministry of India, USTR). These policymakers together with public policy commentators will benefit from having access to research-based assessments of the potential impact of Brexit on local economies and regional wages under different scenarios for UK's relations with the EU and the rest of the world.

Firms, banks and business associations will benefit from the objective research summaries, the in-depth analyses of the actual short-term impacts and the projected long-term forecasts of Brexit on economic activity.

The data toolbox would be useful for businesses, policymakers and public policy commentators, who wish to undertake further analysis.

Informed members of the general public will also benefit from independent and objective analyses of the impact of Brexit on their local economy and on real wages in their region. To ensure wide dissemination, the findings of the research will also be summarized as blog posts. Blog posts typically contain a comments section, and we expect this would be helpful in generating public discussion around the main economic issues.

Description Estimates of the economic consequences of Brexit are of substantive interest for both central and local government in understanding how different areas might be affected by Brexit and in designing the appropriate policy response. The full economic consequences of Brexit will not be realised for many years. But central and local governments need to make plans before that to address potential negative economic consequences that could arise in some areas from leaving the EU.

Using state of the art methods to estimate the economic consequences of leaving the EU, our research estimates the effects of soft and hard Brexit scenarios on local economies in the UK. Average effects are predicted to be negative under both scenarios, and more negative under hard Brexit. The spatial variation in shocks across areas is somewhat higher under hard Brexit because some local areas are particularly specialised in sectors that are predicted to be badly hit by hard Brexit. Areas in the South of England, and urban areas, are predicted to be harder hit by Brexit under both scenarios. Again, this pattern is explained by the fact that those areas are specialised in sectors that are predicted to be badly hit by Brexit. Finally, the areas that were most likely to vote remain are those that are predicted to be most negatively impacted by Brexit.

We also find that the negative impacts of Brexit tend to be bigger for areas with higher average wages. But even though the losses in low wage areas are expected to be smaller, these areas need policy attention because recovering from initially lower levels is more difficult, as we have seen from the experience of local economies after the financial crisis.

Q.Have you met your original objectives?
Yes. Our aim was to give a more microeconomic view of the expected economic impacts of Brexit, which were previously available just at the national level. Our local economic effect figures are far from the last word, but they do provide an initial indication of the way in which the impact of Brexit may be felt differently across the areas of Great Britain. They have enabled a more informed debate by explaining how people's own communities are expected to change economically after Brexit.
Exploitation Route Our work provides a methodological framework for analysing the local economic consequences of Brexit and we have posted all the information online so that users can generate their own analysis. As new data becomes available, policy makers and analysts can use our methodology and related applications to conduct their own analysis of the the local economic impacts of Brexit.

Description A large number of Scottish National Party MP's made reference to LSE research that estimates £30 billion will be cost of Brexit for Scotland. The research was referenced on the floor of the House of Commons in a debate on the Finance Bill by Kirsty Blackman MP. On 1 November it was also the basis of a question asked by Martyn Day MP in Department for Exiting the EU Questions on comparisons of the estimates made with those in any UK Government impact assessments. Finally,  the figures were used as part of a debate on Brexit (Economic Impact Analysis) at the Scottish Parliament.

Results and Impact Dr Dhingra presented the paper ' Swimming Upstream: Input Capabilites and the Direction of Product Adoption. What determines the production structure of an economy, and how can industrial policy influence it? Theories of the product space suggest that industrial policy can raise aggregate productivity by building the capabilities needed for a modern industrial structure. Product-level export data show a relationship between incomes and the production structure of countries. However, less is known about the channels through which policies determine production capabilities and the resulting production structure. Building on the theory of the firm, this paper takes a microeconomic view of the role of industrial policy in determining production capabilities. We provide a model of policy-driven input capabilities which determine the industry mix and sales of establishments. Taking the theory to data from India in the 2000s, we show that idiosyncratic input capabilities enabled establishments to benefit from the removal of size-based entry barriers in their input markets. We quantify the impact of entry liberalization in the intermediate input market in tariff equivalent terms.

Results and Impact This was a joint lecture with Professor Henry Overman given as part of the LSE Programme on Brexit and hosted by the LSE's European Institute and the Institute of Public Affairs. Dr Dhingra and Professor Overman covered the following in light of the Brexit Analysis Paper No.10: most economists expect Brexit to negatively affect the UK economy, but we know much less about the local impacts. Will Brexit exacerbate existing disparities in living standards across the UK, or might it narrow differences? In this lecture we'll consider what we know about local impacts, identify the biggest losers from changes in trade costs and consider what other factors might matter if we want to better understand the likely impact on our towns and cities.

Results and Impact Last week's highlights - Assessing the impact assessments - Almost all of the interesting results you get out of modelling Brexit are down to the judgments and assumptions you put in, said Robert Chote, head of the Office for Budget Responsibility, to the Institute for Government last week. But as the government's models are being kept under lock and key in Whitehall all we have so far are hints of the results and no idea of what the government are putting in. Our Westminster team report the models say that Remain-voting areas will get off lightly (an opposite conclusion to work done by the London School of Economics), retailers will suffer the most from higher barriers to trade and new trade deals with non-European countries will provide very limited benefits. The International Trade Secretary has written a foreword for the book about a 19th Century economist which includes the claim that leaving the EU without a deal would cause a 43 per cent fall in UK exports to the EU and a drop in household incomes. Dr Fox has said the UK should not fear a 'no deal' Brexit. But the book (Cloth For Wine? The Relevance of Ricardo's Comparative Advantage in the 21st Century) includes an essay by academic Swati Dhingra, who argues that obtaining no deal with the EU would lead to a rise in trade tariffs, 'causing a 43 per cent reduction in exports to the EU and a three per cent fall in average UK incomes, compared to a no Brexit scenario'.

Results and Impact Aberdeen and Edinburgh are the cities set to take the biggest financial hit when the United Kingdom leaves the European Union, according to a think tank that predicts a downturn in trade even if ministers strike a "soft Brexit" deal. A new report from the Centre for Cities and the Centre for Economic Performance at the London School of Economics, said all cities would see a fall in output due to increasing trade costs. Cities such as London, Aberdeen and Edinburgh voted against Brexit in last June's referendum, the report pointed out.

Results and Impact Open Britain can reveal today that the International Trade Secretary Liam Fox, and his Department for International Trade, have commissioned and endorsed a book that describes in detail how economically ruinous a hard Brexit will be. The work, entitled Cloth for Wine? The Relevance of Ricardo's Comparative Advantage in the 21st Century, is a collection of essays about the 19th Century classical economist David Ricardo. The book includes a foreword by Liam Fox himself. The book includes an essay by LSE economist Swati Dhingra, who states that: "Under a 'hard Brexit' with no new deal with the EU, tariffs on UK-EU trade would rise to the level of tariffs charged to other members of the WTO and non-tariff barriers would be higher (modelled as a 6% rise for current NTBs and a 12.8% smaller reduction in future NTBs). This would translate into a 43% reduction in exports to the EU and a 3% fall in average UK incomes, compared to a no Brexit scenario."

Results and Impact There has been a veritable flood of studies indicating what an economic disaster awaits us if the government pursue its preferred hard Brexit route. If the government's own studies contain anything to counter this overwhelmingly pessimistic outlook, why have they not been released? We can only conclude that either the government is running scared of its own extreme form of leaving the EU, or it wants to keep a lid on the dire consequences of it. It's probably safe to assume therefore that the government's own analysis agrees with a recent Local Business Survey. It showed that of 419 small and medium sized enterprises surveyed in the South West of England, 57% of exporters believed the impact of leaving the single market will be 'negative' or 'very negative'. This compared with just ten per cent who think the impact will be 'positive' or 'very positive'. Or a recent study from the Centre for Economic Performance that examined the negative impacts of trade barriers. It predicts that under either a soft or hard Brexit scenario, leaving the EU will have a devastating impact on the economic performance of our towns and cities.

A report by think tank Centre for Cities and the Centre for Economic Performance (CEP) at the London School of Economics (LSE) also says these cities are better placed to adapt to the economic shocks ahead compared with less affluent places that are less directly affected by Brexit. The report considers the impact both a soft and hard Brexit might have on British cities in the 10 years following new trade arrangements with the EU being implemented. Researchers say a hard Brexit would bring an average reduction of 2.3 per cent in economic input across all UK cities compared with a soft Brexit, which would result in a 1.2 per cent decrease. Whether the UK gets a hard or soft Brexit, the report suggests, cities that are doing economically well - predominantly in the south of England - would be hit the most directly and the hardest.

here has been a surge in the number of trade agreements over the past two decades. This column investigates the impact of trade agreements implemented by the EU between 1993 and 2013 and asks how consumers benefit from such agreements. The evidence shows that trade agreements increased quality by 7% on average but did not affect prices or variety. This translates into a cumulative reduction in consumer prices of 0.24%, equivalent to savings of €24 billion per year for EU consumers. Higher-income EU countries enjoyed much stronger quality increases and larger overall consumer benefits.
